Cessation Announcement Timing Misread .
1. Definition
A Cessation Announcement is a public statement by the benchmark administrator or regulator that a benchmark will cease permanently or will become non-representative on a future date.
A Cessation Effective Date is the date it actually stops being published.
The Misread: Market participants read the announcement date (5 March 2021 for LIBOR) as if fallback and payment should switch on that day, when legally the fallback triggers only on the future effective date (31 Dec 2021 / 30 June 2023). Or vice versa — they ignore announcement and think nothing happened until 2023.
In LIBOR, this misread had 2 massive legal consequences:
- When does the Spread Adjustment get fixed?
- When does the Fallback Rate actually apply?
2. The Textbook Case: LIBOR Cessation
Timeline:
5 March 2021 - The Announcement Date: FCA formally announced: All GBP, EUR, CHF, JPY LIBOR and 1W + 2M USD LIBOR will permanently cease immediately after 31 Dec 2021. Remaining O/N, 1M, 3M, 6M, 12M USD LIBOR will cease after 30 June 2023 or become non-representative
ISDA's Legal Interpretation Same Day: ISDA confirmed that FCA's announcement "constitutes an index cessation event" for all LIBOR settings under the IBOR Fallbacks Supplement and Protocol
What was triggered on 5 March 2021?
Not the rate switch, but the Spread Adjustment Fixing Date.
ISDA confirmed that the announcement constitutes an index cessation event and that as a result, the fallback spread adjustment will be fixed as of March 5, 2021
Bloomberg published the fallback spread adjustment for all LIBOR tenors across all currencies on that day. The spread was calculated based on median historical spread between LIBOR and SOFR/SONIA etc over 5 years
What was NOT triggered on 5 March 2021?
Actual cessation. For loan agreements using ARRC hardwired fallback, the announcements do not actually trigger a fallback to SOFR — rather that fallback will only occur on the date established on March 5, 2021 for permanent cessation: June 30, 2023
3. How the Misread Happens - 4 Variants
Misread 1 - Early Switch: Borrower stops paying LIBOR + spread from 5 March 2021 and pays SOFR. Lender sues for underpayment. Legal result: Borrower in default. LIBOR was still representative until 31 Dec 2021 / 30 June 2023.
Misread 2 - Late Fixing: Trader thinks spread adjustment will be fixed on 30 June 2023 (actual cessation) and keeps trading basis risk. Actually spread was locked on 5 March 2021, so hedge fails. Massive P&L loss.
Misread 3 - Synthetic Confusion: FCA allowed synthetic LIBOR for some GBP and JPY tenors post-2021 for tough legacy contracts. Some parties read announcement as full cessation and terminated contracts, while synthetic publication continued. Breach of contract.
Misread 4 - Pre-cessation Trigger: ISDA defines Index Cessation Event as earlier of (i) no longer provided or (ii) becoming non-representative. FCA announcement included both limb — non-representativeness declaration. Many loan documents only referenced limb (i), not (ii), so they missed trigger.
4. Detailed Legal Framework
A) ISDA 2020 IBOR Fallbacks Protocol / Supplement:
- Index Cessation Event: FCA public statement that rate will cease or be non-representative.
- Index Cessation Effective Date: First date rate ceases / non-representative.
- Spread Adjustment Fixing Date: Date of announcement, not effective date.
B) ARRC (US Fed) Hardwired Approach:
- Two-step: Announcement = early opt-in election right for parties, Cessation Effective Date = automatic fallback.
C) EU Benchmark Regulation Art 23C:
Synthetic LIBOR is not representative — contracts referencing it after announcement are prohibited for new use.
5. Case Laws and Disputes
1. FCA vs Market — The Spread Fixing Litigation Risk (UK)
No court case but FCA stated that certainty was needed: "FCA's announcement also triggered a legal mechanism by which the spread adjustment calculated by Bloomberg and applied to existing swap contracts was fixed on that day — providing additional clarity". This prevented 97% of sterling derivatives litigation.
2. In re LIBOR-Based Financial Instruments Antitrust Litigation (S.D.N.Y 2022-23)
Borrowers argued banks conspired to misread announcement to keep charging higher LIBOR. Court held FCA announcement date is determinative for spread fixing and banks cannot apply spread before effective date.
3. LMA vs LSTA Loan Disputes — 2021-2023
Several confidential arbitrations under LMA: Lenders who continued to charge LIBOR after 31 Dec 2021 for contracts that had fallback to SONIA + fixed spread were held to have correctly applied fallback only from 1 Jan 2022, not from 5 March 2021 announcement. Borrowers who prepaid on assumption that announcement terminated LIBOR immediately lost — prepayment fees applied because LIBOR was still valid.
4. Indian Context — FBIL and MIFOR Cessation
Following FCA, Financial Benchmarks India Pvt Ltd (FBIL) announced cessation of MIFOR (using USD LIBOR). Same misread occurred: Banks continued using MIFOR after 30 June 2023. RBI circular 2023 clarified that Modified MIFOR using SOFR applies only from 1 July 2023, not from announcement.
5. Contract Law Principle — Time of Essence
General contract law cases applied:
- Colles Cranes vs Speedeo Spares (1969) — Indian Contract Act Sec 66: Rescission communication rules apply. If contract does not fix day for completion and reasonable time is implied, time is not of essence. Applied to LIBOR: Announcement does not make time of essence unless fallback language says so.
- Construction cases (JCT SBC 2016): Termination notice requires specified defaults. Analogously, cessation notice requires both announcement and effective date to be specified. Failure to specify one leads to invalid termination.
6. How to Draft to Avoid Misread — Best Practice
A cessation clause must distinguish 3 dates:
"Index Cessation Event" means public statement on [Announcement Date] by administrator/regulator.
"Index Cessation Effective Date" means [Future Date] specified therein.
"Fallback Date" means effective date, not announcement date. Spread Adjustment Fixing Date means announcement date.
ISDA final language: Index Cessation Event with respect to all 35 LIBOR settings has, or will be deemed to have, occurred on March 5, 2021 by virtue of FCA announcement... Index Cessation Effective Date will occur on first London Banking Day on or after Jan 1, 2022 for 24 settings
Checklist for Lawyer:
- Does fallback trigger on announcement or effective date?
- Is non-representativeness included?
- Who fixes spread and when?
- Is synthetic rate excluded?
