Confirmation Lag And Dispute On Terms

1. What is Confirmation Lag?

In Capital Markets:

A. Derivatives / ISDA World:
You trade a swap on phone: Notional 100 cr, Fixed 7.2% vs MIBOR. The ISDA Master Agreement exists, but each trade needs a Confirmation under Section 9(e) of ISDA Master. If you don't sign it for days/weeks, you have an unconfirmed trade.

B. Loan Syndication / LMA World:
Term Sheet agreed, but LMA loan agreement not signed. Borrower says interest is fixed, Bank says floating.

C. Securities / Block Trades:
Block deal agreed at 3% discount, but confirmation shows 4%.

Regulators hate this. In Sept 2005, the New York Fed called 14 major dealers because credit derivatives confirmation backlog had reached 8-10 days average, some 30+ days. Fed said: Unconfirmed trades = systemic risk. It led to DTCC Deriv/SERV, electronic confirmations, and now T+1 under SEBI.

2. Legal Framework - Why Lag Creates Dispute

Under Indian Contract Act, 1872:

  • Sec 7: Acceptance must be absolute and unqualified. If your confirmation adds new terms, it is not acceptance, it is Counter-Offer.
  • Sec 8: Performance implies acceptance.

This leads to Battle of Forms - classic confirmation lag problem.

Lead Case: Butler Machine Tool Co Ltd v Ex-Cell-O Corporation 1 WLR 401 - Court of Appeal UK
Seller offered machine with Price Variation Clause on its quotation. Buyer ordered on its own purchase order WITHOUT price variation clause and with tear-off acknowledgement slip. Seller signed and returned the slip.
Held: Contract was on Buyer's terms. Last Shot Doctrine - the last document sent and accepted wins. The seller's signature on buyer's slip was acceptance of buyer's terms.
Principle for banking: If you send a trade confirmation with new terms and the counterparty signs without objection, those new terms prevail. If they remain silent, there is no contract on those terms.[1979]

This was codified in ISDA Master Agreement:

Section 9(e)(ii): "In the event of any inconsistency between the provisions of the Schedule and the other provisions of this Master Agreement, the Schedule will prevail. In the event of any inconsistency between the provisions of any Confirmation and this Master Agreement, such Confirmation will prevail..."

So Confirmation overrides Master. That is why a lag or wrong confirmation is fatal.

3. Case Laws on Confirmation Lag & Terms Dispute

A. Capital Markets / Derivatives Cases

1. Graceland Industry v Macquarie Bank - Singapore International Commercial Court 2014
Facts: Graceland failed to sign and execute LFC and ISDA MA within 30 days from 4 June 2014.
Held: Macquarie was entitled to terminate transaction and designate Early Termination Date under Clause 6(b)(iv) of ISDA MA. Failure to return confirmation = Event of Default.
Rule: Non-confirmation within stipulated time allows other party to terminate and claim Close-out Amount.

2. Lomas v JFB Firth Rixson EWCA Civ 419 - Lehman Collapse Case
All appeals concerned Section 2(a)(iii) of ISDA Master - Condition Precedent. Counterparties of Lehman argued they can withhold payment indefinitely because Lehman was in default, without terminating.
Court of Appeal held: Section 2(a)(iii) suspends payment obligation but does not extinguish it. This case arose directly because of unconfirmed and non-terminated trades after Lehman bankruptcy. Court clarified confirmation and termination procedures are essential, you cannot sit on unconfirmed liability forever.[2012]

3. Enron Corp. v Lehman Brothers - US Bankruptcy SDNY & Lehman Brothers Commercial Corp v Norton Gold Fields
Lehman trades related to Enron common stock. Confirmations incorporated ISDA 1992 Master. Dispute: Whether Lehman could withhold payments under 2(a)(iii). Norton argued LBCC failed to issue any additional confirmations since Sept 12. Court held: failure to provide confirmations after event of default does not excuse payment obligation, but can be used to challenge Loss calculation. Established that Confirmation is evidence of transaction, not the transaction itself, but without it, proving terms becomes impossible.

4. English Courts back ISDA Master Agreement in FX Dispute [Court of Appeal, London]
Held: Terms of ISDA Master Agreement take precedence over a bank's general terms of business where in conflict. Bank tried to argue its general terms override ISDA confirmation. Court rejected. Gives certainty: Confirmation + Master > Bank's standard T&C.

B. Indian Banking - Confirmation of Accounts / Balance Confirmation Cases

India treats "Confirmation Lag" as Limitation and Acknowledgment issue under Section 18, Limitation Act.

5. Confirmation of Accounts Signed By Debtor Sufficient To Sustain Summary Suit Under Order XXXVII CPC: Delhi High Court
Company relied on confirmation of accounts letter dated April 1, 2019 signed by both parties recording loan transactions, interest liability and outstanding balance. Debtor argued it is not a written contract.
Held: Signed confirmation of accounts is a written contract acknowledging liability, sufficient to sustain summary suit under Order XXXVII. If you sign confirmation late, you are bound.

6. IBC: Balance & Security Confirmation Letters Sufficient Acknowledgment Of Debt - NCLAT
NCLAT observed guarantors executed 'balance and security confirmation letters' dated 20 Feb 2018 acknowledging debt in unequivocal terms. Held: Even if original loan docs are disputed, later balance confirmation letter extends limitation under Sec 18 and proves debt for CIRP.
Opposite side case:
7. Debt Acknowledgments Defeat Pre-Existing Dispute Defence Against CIRP: NCLT Mumbai 2024
Corporate Debtor claimed alleged account confirmation was forcibly compelled by representatives who created ruckus in office. Tribunal rejected defence because signed confirmation existed. Principle: Once you sign confirmation, you cannot later claim pre-existing dispute unless you prove coercion.

4. How Courts Resolve Dispute on Terms Due to Lag?

Courts apply 3-step test:

  1. Is there a concluded contract despite no confirmation? Yes, if phone recording / email / Bloomberg chat proves offer + acceptance. Confirmation is only evidence. See: Fed cases on oral derivatives trades are binding even if unconfirmed.
  2. Battle of Forms - Last Shot Wins: Which is the last document not objected to? Butler Machine Tool rule.
  3. Course of Dealing & Estoppel: If parties have history of trading without immediate confirmation and settling on previous confirmations' terms, court will imply those terms.

5. Consequences for Banks

  • Under SEBI & RBI: Failure to confirm within T+1 / T+0 for OTC derivatives = operational risk penalty, audit qualification.
  • Under ISDA: If you delay confirmation, you lose right to dispute price. Section 9(e) - confirmation's terms prevail.
  • Market Risk: In 2008, Lehman had 1.2 million unconfirmed trades. Close-out valuation became impossible.

Practical Drafting to Avoid:

In your loan / ISDA confirmation, always add:

"Failure to respond to this Confirmation within 2 Business Days shall be deemed affirmation of terms herein and a representation that no dispute exists. Any dispute must be notified within 24 hours."
