Desalination Pilot Reserve Funds
1. Why Reserve Fund is Needed for a PILOT?
A desalination pilot is different from a normal water project:
- Technology risk - new membranes, brine disposal, energy recovery may not work at scale
- Permitting risk - Coastal, environmental clearances can take 3-5 years
- Cost risk - Energy is 40-50% of Opex. Price of water is locked for 25 years in a Bulk Water Purchase Agreement
- Decommissioning risk - pilot must be removed if it fails
So lenders and government do not give full capex upfront. They create a Reserve.
2. Structure of the Fund - 4 Buckets
In any standard desalination pilot, the fund is split as:
A. Capital Reserve / Construction Reserve
Money for design, procurement, construction of pilot. In US, Bureau of Reclamation's Desalination and Water Purification Research (DWPR) Program gives up to $800,000 per pilot-scale project for this purpose. Project must be completed within 36 months . California DWR under Proposition 1 offered $6 million specifically for construction and design pilot projects for brackish and ocean water.
B. Technology Performance Reserve
To cover cost overrun if membrane fouls, or if recovery ratio is low. Example: Carlsbad, California $1 billion plant had contingency fund when ground conditions changed.
C. Debt Service Reserve Account (DSRA) + O&M Reserve
Standard in PPP: 6-12 months of loan repayment and O&M kept in escrow. Used in BOOT / DBOOT models.
D. Environmental & Decommissioning Reserve
For brine disposal monitoring and removal of pilot.
Funding Sources:
- Federal Grants: US - DWPR Pitch to Pilot - up to $200k per project with no cost share, USBR awarded $1.4M to 9 pilot studies, $3.62m matched by $3.52m non-federal reserves .
- State Grants: California Prop 1, Gujarat - Rs 400 cr proposal for 2 plants at Dwarka and Somnath .
- PPP Equity: TharSagar Gujarat model - Govt 45% for pipeline, private 55% for desalination . Carlsbad - Poseidon Water + San Diego County Water Authority PPP . Victoria, Australia PPP .
- Viability Gap Funding / Trust Fund
Legally it is created via a Trust and Retention Account Agreement under the Concession.
3. Legal and Regulatory Framework
USA: Water Desalination Grant Program - DWR defines a "Design pilot project" as small-scale prototype to refine design criteria, aid site selection for full-scale municipal facility . Pilot can be tested at Reclamation's Brackish Groundwater National Desalination Research Facility, Alamogordo.
India: No separate Desalination Act. Governed by:
- Water Act, 1974 + Coastal Regulation Zone Notification
- PPP Guidelines, Model Concession for desalination by NITI Aayog
- Bulk Water Purchase Agreement (BWPA) - 25 year Take-or-Pay
4. Case Laws - Most Important
1. M/s Chennai Water Desalination Ltd. (CWDL) v. Chennai Metropolitan Water Supply and Sewerage Board (CMWSSB) - Madras High Court 26.07.2022 - 2022 LiveLaw (Mad) 346
Fact: CWDL (SPV of IVRCL + Befesa Spain) was awarded 100 MLD Minjur plant on DBOOT basis in 2005. BWPA at Rs 48.66/m3. Disputes on water quality, payments, invoking bank guarantee.
Held:
- CWDL contract is for public purpose - supply of safe drinking water, so supply is not liable to VAT/GST under drinking water entry .
- In arbitration challenge (O.P. No 298 of 2019), Court held limitation for counter-claim stops on date of Notice of Arbitration , bank guarantee must be kept alive till arbitration .
- Principle for Reserve Funds: Court upheld that DBOOT operator is entitled to escrow and reserve mechanism, CMWSSB cannot invoke bank guarantee arbitrarily if reserve is maintained. This is the leading Indian case on reserve fund protection for desalination PPP.
2. Poseidon - Carlsbad Desalination Project - Surfrider Foundation v. California Coastal Commission (2012-13) and San Diego County litigation
Poseidon sought approval for $1bn Carlsbad plant (largest in US). Environmental groups challenged that reserve for brine disposal and marine life mitigation was insufficient.
California Coastal Commission conditioned approval on creation of Marine Life Mitigation Reserve Fund - $5.5m initially + $ ongoing for wetland restoration. Court upheld that reserve fund is mandatory mitigation under California Coastal Act. This established doctrine of "environmental reserve fund" for desalination.
3. Monterey County Superior Court - California American Water's Monterey Desalination Project - 2023-24
City of Marina, MPWMD challenged Coastal Development Permit. Court denied petition and held Coastal Commission acted appropriately within authority in approving desalination. Held that financial assurance in form of reserve for decommissioning was valid condition.
4. Gujarat Water Resources - Tax Case - Gujarat Water Resources Development Corp Ltd v. JCIT
Issue: Amount received from promoters for desalination pilot - whether capital reserve or revenue. Tribunal held if transferred to capital reserve, not taxable as income. Relevant for accounting of pilot reserve funds.
5. Thames Tideway + Victorian Desalination Plant Cases (Australia/UK)
UK court upheld use of contingency reserve for unexpected ground conditions. Victorian Desalination Plant - PPP contract challenged for paying "water security reserve charge" even when no water taken - Court held reserve payments valid as availability charge, not penalty.
5. How a Reserve Fund is Drafted in Contract
Typical Clause in BWPA:
"The Concessionaire shall maintain a Pilot Reserve Account with a Scheduled Bank, funded with 10% of project cost. Withdrawal only with Independent Engineer certificate. Shortfall to be topped up within 30 days. On termination, balance shall be used first for decommissioning."
This protects both - Government doesn't lose if tech fails, private player doesn't get bankrupted during testing.
