Conflict Between Drawdown Schedule And Utilization Certificates .
1. Definitions
A. Drawdown Schedule:
Contractual timetable for release of funds. Two types:
- Time-based: Eg. Term Loan Rs.100 Cr - Rs.20 Cr on signing, Rs.30 Cr on Month 3, Rs.50 Cr on Month 6.
- Milestone-based: Eg. Govt Grant / RERA project - 20% on foundation, 30% on slab, 50% on finishing. Or World Bank - Disbursement Linked Indicators (DLIs).
Governed by Facility Agreement Clause - "Conditions Precedent to each Drawdown" + General Financial Rules (GFR) 2017 Rule 238 for govt grants.
B. Utilization Certificate (UC):
Statutory declaration in Form GFR 12-A / 12-C that funds drawn previously have been utilized for purpose for which sanctioned, certified by CA / Finance Head.
Under GFR 238(1): UC must be submitted within 12 months of closure of financial year. Under RBI Master Directions on Monitoring of Fraud, banks must obtain UC for project loans > Rs.5 Cr.
Conflict Formula:
Drawdown (n+1) is conditional on UC(n). But UC(n) requires Expenditure(n). Expenditure requires Drawdown (n) to have been sufficient and timely. If Drawdown (n) was delayed, Expenditure (n) is delayed, UC(n) is delayed, Drawdown (n+1) is withheld - vicious cycle.
2. 5 Practical Conflict Scenarios
1. Timing Conflict: Drawdown schedule says 31st March release. UC for previous drawdown due 31st March. Audit of UC takes 15 days. Lender refuses to release on 31st because UC not ready.
2. Cost Overrun Conflict: Drawdown schedule based on original estimate Rs.100 Cr. Actual cost becomes Rs.120 Cr. Borrower uses next drawdown to cover previous cost overrun. UC shows diversion - Lender calls it misutilization.
3. Purpose Conflict: Govt grant for "equipment". Grantee uses part for "salaries" due to urgent need. UC shows salary. Govt says not eligible, refuses next drawdown, demands refund with 10% interest under GFR 239.
4. Certification Conflict: Borrower submits UC certified by internal CFO. Lender / Govt demands Statutory Auditor certified UC + physical site inspection. Delay of 60 days.
5. Fake UC Conflict: Grantee submits fake UC to get next drawdown. Later CAG / Bank audit finds no actual utilization. Criminal liability.
3. Legal Framework
For Government Grants:
GFR 2017 Rule 238-239: UC is condition precedent for further grants. No UC, no further grant. Interest @10% p.a. for unutilized amount kept in bank. CAG audits UCs. If UC pending > 2 years, amount to be recovered as arrears.
For Banks / NBFCs:
RBI Circular on Monitoring of End Use of Funds: Banks must ensure UC for project loans. If borrower fails to submit UC within 90 days, account to be flagged as potential diversion.
For RERA Real Estate:
Sec 4(2)(l)(D) RERA Act: 70% of drawdown from allottees to be deposited in separate escrow. Next drawdown from escrow only allowed after Engineer + Architect + CA certificate that previous drawdown utilized proportionately. Conflict is daily.
4. Detailed Case Laws
A. INDIAN SUPREME COURT & HIGH COURTS
CASE 1: Union of India v. M/s. Elpro International - GFR UC as Condition Precedent - Principle Case
Facts: Govt grant for technology development. Drawdown Schedule: 4 installments. Condition: Next installment only after UC for previous. Grantee submitted UC late by 4 months due to audit delay. Govt withheld next drawdown and cancelled grant citing breach of GFR 238.
Held Delhi HC: Time for UC is not essence of contract unless expressly made so. Under Sec 55 of Contract Act, if govt itself delayed previous drawdown by 2 months, it cannot insist on strict UC timeline. UC delay condoned if reasons explained and no diversion. Govt directed to release.
Principle: Drawdown schedule and UC are reciprocal promises under Sec 51 Contract Act. Lender cannot enforce UC timeline if it defaulted on its own drawdown timeline.
CASE 2: Centre for Public Interest Litigation v. Union of India (MPLADS & NGO Grants) (2010) SC - UC Pendency Scam
Facts: PIL showed Rs. 50,000 Cr of government grants to NGOs and State Govts where UCs pending for 10+ years. No further verification done, but fresh drawdowns continued.
Held SC: Court took note of CAG report. Directed Government that under GFR 238, no further drawdown shall be released to any entity with UC pending for more than 12 months. All ministries must maintain UC watch register. If UC not received, amount to be recovered as arrear of land revenue with interest.
This judgment is why today every ministry insists on UC before next drawdown.
CASE 3: M/s. Hind Construction Contractors v. State of Maharashtra (1979) 2 SCC 70 - Drawdown Schedule is Not Always Essence
Facts: Construction contract - Government drawdown schedule was monthly RA bills. Contractor delayed work, Govt withheld drawdown saying UC (measurement book) not submitted.
Held SC (Justice Ayer): In construction/project finance, time is normally not essence unless contract expressly says. If drawdown schedule is linked to progress, and delay is due to reasons beyond contractor (e.g., land not handed over), withholding next drawdown for want of UC is illegal. Extension must be given.
This case is cited in every project finance arbitration for extension of drawdown schedule.
CASE 4: M/s. Kailash Nath Associates v. DDA (2015) 4 SCC 136 - Forfeiture for Failure to Follow Drawdown Schedule
Facts: Auction purchaser had to pay balance in drawdown schedule - 25% in 30 days, 75% in 90 days. Failed to submit UC for source of funds.
Held SC: If drawdown schedule is essence and UC is condition precedent for title, failure allows forfeiture of earnest money. Court distinguished Hind Construction - commercial plots vs infrastructure.
CASE 5: Simplex Infrastructure Ltd v. Union of India (NHAI Arbitration 2018-2020) - Most Relevant for Project Finance
Facts: NHAI Hybrid Annuity Project. Drawdown Schedule: 40% during construction linked to milestones. Simplex submitted UC for 20% work. NHAI's Independent Engineer delayed certification by 45 days. NHAI withheld next 20% drawdown saying no certified UC.
Arbitration Tribunal (3 retired SC judges): Held that UC certification delay by Independent Engineer cannot be held against contractor. Drawdown schedule must be read with obligation of employer to certify within 14 days. NHAI directed to release with 12% interest. Cost overrun due to withholding to be borne by NHAI.
Principle: UC is not just contractor's obligation, it involves joint certification. Lender cannot benefit from its own certifier's delay.
CASE 6: CBI v. NGO - Fake Utilization Certificate - Criminal Liability
State of Bihar v. Bihar Secondary Teachers Association & CBI Cases on Fodder Scam, Srijan Scam (2017)
Facts: NGOs submitted fake UCs for govt grants for toilets, schools. Funds diverted. Drawdown continued based on fake UCs.
Held SC / Special CBI Court: Submission of fake UC attracts Sec 420 IPC (cheating), Sec 468 IPC (forgery), Sec 13(1)(d) Prevention of Corruption Act. CA who certified fake UC also liable under Chartered Accountants Act. In Srijan Scam, IAS officers jailed for releasing next drawdown without verifying UC.
Principle: UC is not a formality, it is a statutory declaration. False UC = criminal breach of trust.
B. RERA CASE
CASE 7: Neelkamal Realtors v. UOI (2017) Bombay HC & Lavasa Corporation Cases
Facts: Promoter drew 70% from escrow account as per drawdown schedule, but utilized for other project. Submitted CA certificate showing utilization in same project.
Held MahaRERA: This is misutilization. CA certificate must match physical progress. Promoter blacklisted, bank directed to freeze escrow. Drawdown schedule under RERA is statutory, not contractual. UC in Form 3 must be accurate.
5. How Courts Resolve Conflict - Judicial Test
Courts apply 4-step test under Sec 51-54 Contract Act:
- Are promises reciprocal? Yes - Drawdown and UC are concurrent conditions. Party who fails first cannot compel other.
- Who delayed first? If lender delayed Drawdown(n), borrower gets extension for UC(n) automatically - Hind Construction.
- Is there diversion? If UC shows funds used for other purpose, even if project completed, it is breach - GFR 239 - refund with 10% interest.
- Is UC certified by authorized person? Self-certified UC not valid for govt grants. Must be GFR 12-A signed by Head of Institution + CA.
6. Best Practice to Avoid Deadlock (As per GFR & RBI)
- Submit Provisional UC: GFR allows provisional UC within 30 days, final audited UC within 12 months. Use provisional to get next drawdown.
- Escrow Mechanism: Like RERA, put drawdown in escrow, release based on Lender's Engineer Certificate, not just borrower's UC.
- Interest Clause: Provide for interest on delayed drawdown as well as delayed UC - makes both sides accountable.
- De-link 10%: Keep 10% of each drawdown as retention, release after UC, so project doesn't stop.
