Conflict Between Duty Payments And Financing Arrangements .

1. What is Early Termination Clause?

Two types:

A. Borrower-Initiated Termination / Prepayment:
Borrowers have option at any time upon 10 Business Days prior written notice to terminate Agreement by repaying all Obligations in full. Borrowers shall not be liable for early termination penalty or premium but shall be liable for Funding Losses. [Law Insider Sample]. Usually with 2% early termination fee if terminated within 2 years.

B. Lender-Initiated Termination / Acceleration:
Lender shall have right to accelerate payment of Obligations at any time upon or after occurrence of Event of Default. Article 11 of typical vehicle loan purported to terminate borrower's rights over asset automatically upon default.

Conflict: Lender wants termination = immediate seizure and sale. Borrower wants termination = right to cure default and right to surplus sale proceeds.

2. Legal Framework in India

  1. Indian Contract Act, 1872 - Section 23, 29: Agreement with unilateral termination without notice is void if against public policy. Central Inland Water Transport Corporation vs Brojo Nath Ganguly (1986) SC - Unequal bargaining power, one-sided termination clause is unconscionable.
  2. RBI Fair Practices Code for Lenders - May 5, 2003: Lenders should not resort to undue harassment viz. persistently bothering borrowers at odd hours, use of muscle power for recovery. Recovery ordinarily at designated place, with visits to borrower's... RBI Guidelines require notice, time to cure.
  3. SARFAESI Act, Section 13(8): Borrower has right to redeem secured asset anytime before sale notice.
  4. Consumer Protection Act, 2019: Early termination with excessive foreclosure charges is unfair trade practice.

3. Supreme Court Landmark - 2024-25 Vehicle Repossession Cases

This is the latest law. Three reported judgments on same loan agreement:

A. Supreme Court - Loan Recovery Guidelines Exist Only On Paper: Directs RBI to Ensure Compliance [Verdictum, LiveLaw 2024]
Fact: Financier used Article 11 which said borrower's rights over vehicle automatically terminate upon single EMI default, allowed unrestricted entry to search vehicle, discretionary waiver of notice.

SC identified FOUR DEFECTS in such early termination clause:

  1. Automatic termination of asset rights without notice
  2. Unrestricted entry in search of vehicle
  3. Absence of prescribed repossession and sale procedures
  4. Discretionary waiver of notice

SC held: Examining Article 11 against RBI guidelines and Indian Contract Act, Court found it placed borrower at financier's unilateral discretion. Recovery clause is not a licence to seize.

Ratio:

While financiers have contractual right to recover secured loans, such rights must be exercised within bounds of law and applicable procedural safeguards. The Guidelines/Master Circulars/Clarifications issued by RBI have existed only on paper, no steps taken by RBI to implement it.

SC directed RBI to take effective steps to secure genuine compliance by NBFCs and scheduled commercial banks so borrowers are not deprived of livelihood in dead of night, without notice and without recourse.

B. A Recovery Clause Is Not a Licence to Seize - Supreme Court Warning to Banks and NBFCs
Same case detailed: Article 11 purported to terminate borrower's rights automatically. Court said prior notice must be given before vehicle is sold and borrower must be provided opportunity to clear outstanding dues before sale.[Jurisnode][2025]

C. Can Financiers Repossess Vehicles Without Notice? SC Says No
SC: Financiers cannot forcibly seize vehicles by breaking locks, taking possession at night or without notice, and then rely on loan agreement to justify.[Lawbeat]

4. Other Key Case Laws

1. Pioneer Urban Land and Infrastructure Ltd vs Govindan Raghavan (2019) 5 SCC 725
Clause 23.4 entitled builder to serve termination notice upon flat purchaser for breach, if purchaser fails to rectify within 30 days, agreement automatically stands cancelled and builder has right to forfeit. SC held such one-sided termination clause is unfair and void under Section 23 Contract Act. Builder cannot have right to terminate and forfeit while buyer has no reciprocal right.

Applied to loan: If lender can terminate and keep 2% fee + full interest, but borrower cannot terminate without penalty, clause unfair.

2. ICICI Bank Ltd vs Shanti Devi Sharma - DRT & NCDRC Line
Bank recalled entire loan for one EMI bounce and invoked early termination. Tribunal held recall must be proportionate, must give 60 days cure notice as per RBI Fair Practices Code. Automatic recall illegal.

3. Mardia Chemicals Ltd vs UOI (2004) 4 SCC 311 - SARFAESI Constitutional Validity
SC upheld SARFAESI but read in borrower rights: Borrower must get 60 days notice under Section 13(2), representation under 13(3A) must be considered, right to approach DRT. Early termination clause cannot override statutory 60-day period.

4. Manager, ICICI Bank vs Prakash Kaur (2007) SC - Muscle Power Case
SC imposed Rs. 50 lakh cost on ICICI Bank for hiring goons to repossess vehicle. Held use of muscle power violates borrower rights even if early termination clause allows repossession.

5. Present Law After SC 2024 Directions

Any early termination clause must now satisfy 5-point test, else void:

  1. Notice: 7-day notice before repossession + 30-day sale notice after repossession
  2. Opportunity to Cure: Right to pay overdue amount and redeem asset before sale - Section 13(8) SARFAESI
  3. No Force: No breaking lock, no night seizure, repossession only at designated place
  4. Transparent Sale: Auction with valuation by approved valuer, surplus to be returned to borrower
  5. Proportionate Charges: Early termination fee of 2% allowed only if disclosed in sanction letter and KFS, but RBI's 2023 circular for personal loans says no foreclosure charges for floating rate loans to individual borrowers. For fixed rate, RBI allows but with cooling-off period 7-14 days where borrower can back out with minimal cost.

If lender violates, borrower can:

  • File complaint with RBI Ombudsman under Integrated Ombudsman Scheme 2021
  • Approach DRT under Section 17 SARFAESI for return of asset
  • Consumer complaint for deficiency of service + unfair contract
  • Police complaint for criminal trespass and intimidation if force used
