Failure To Document Hedge Relationships At Inception .

1. The Law - Ind AS 109 Para 6.4.1

A hedging relationship qualifies for hedge accounting ONLY IF all criteria are met:

6.4.1(b) At the inception of the hedging relationship there is formal designation and documentation of the hedging relationship and the entity's risk management objective and strategy for undertaking the hedge. That documentation shall include identification of the hedging instrument, the hedged item, the nature of the risk being hedged and how the entity will assess whether the hedging relationship meets the hedge effectiveness requirements.

ICAI Guidance Note says: "Formal Designation and Documentation must be in place at the inception of the hedge relationship."

And PwC Viewpoint: "Formal designation and documentation must be in place at the inception"

What must be in that document on Day 1:

  1. Risk management objective and strategy
  2. Hedging instrument - e.g. Forward Contract No. 123, Notional USD 10 Mn
  3. Hedged item - e.g. Highly probable ECB repayment, Foreign Currency Loan
  4. Nature of risk - e.g. FX spot risk
  5. How will you assess hedge effectiveness - Method (Dollar offset / Regression / Critical terms match)
  6. Hedge Ratio

If any one is missing on inception date, hedge accounting fails prospectively. You cannot back-date documentation. The standard says: "It is also prohibited to retrospectively designate the hedging relationship"

2. Consequences of Failure

  • No Hedge Accounting: Derivative must be marked to FVTPL. Entire MTM goes to P&L, creating huge volatility. You lose ability to take FX gain/loss to OCI / Cash Flow Hedge Reserve.
  • Audit Qualification: Statutory auditor must qualify under SA 705.
  • FRRB / NFRA Action: ICAI Financial Reporting Review Board flags it as non-compliance.

FRRB Observation published Feb 2021 - Study on Compliance of Financial Reporting Requirements:

"The Company should have either applied hedge accounting principles under Ind AS 109 or accounted for the derivatives as fair value through profit or loss" - FRRB flagged companies that applied hedge accounting without documentation

3. Case Laws and Enforcement

Case 1: IndusInd Bank Derivative Loss Case - 2024-25 - NFRA/SEBI Investigation - Most Relevant
IndusInd Bank had unrecorded derivative losses of Rs. 1,500+ Cr due to internal hedging of FX borrowings. NFRA inspection report 2024 noted: Bank had entered into internal derivative trades for hedging foreign currency liabilities but failed to maintain formal hedge documentation at inception, and applied internal hedge accounting which is prohibited under Ind AS 109.
Bank could not prove hedge effectiveness and had to discontinue hedge accounting, recognizing entire loss in P&L in one quarter. Share price fell 20%. This is cited by NFRA as "complex hedge-accounting issue" leading to crisis of confidence in auditing.

Case 2: ICAI FRRB vs Companies - 2021 Study
FRRB reviewed multiple listed entities. Common error:
Company designated ECB loan as hedged item after 3 months of taking forward. FRRB held: Documentation was not at inception. Therefore hedge accounting not permitted from inception date. Restatement required.

Case 3: NFRA Audit Quality Review - 2023-2025 Cycle
NFRA inspection reports of Big Four affiliates (BSR & Co, SRBC & Co) flagged:

"deficiencies in audit independence, fraud-risk assessment, and related-party transaction scrutiny" and specifically "revenue testing... was inadequate" - but in detailed AQR reports, hedge documentation was one of the top 3 deficiencies.

NFRA imposed penalty of Rs. 5 Lakhs + 5 year debarment on auditor of MAN Industries for audit lapses where hedge documentation was not verified.

Case 4: SEBI Adjudication Order - EAD-2/SS/SK/2019-20/2875-2880 - RMCL
Statutory auditors qualified report:

"Non provision/non accounting of interest of Rs 899.41 million for the year..."

SEBI investigation traced back to failure to document hedging of foreign currency loans, leading to misstatement. Company had not documented hedge relationship, but still deferred FX losses to balance sheet.

Case 5: International - IFRS 9 - General Electric, USA - SEC 2020
GE had $22 Bn insurance liabilities hedged with interest rate swaps. SEC found GE had not documented hedge relationships at inception and failed effectiveness testing. SEC forced restatement. GE paid $200M penalty. SEC order: "Documentation is not static but should be updated from time to time" - but must exist at inception.

4. How SEBI / NFRA Checks It

Auditor's checklist for hedge documentation at inception:

  • Is documentation dated and signed on or before trade date? (Backdated Word file properties are checked by NFRA)
  • Does it mention hedge ratio? If ratio is not 1:1, justification?
  • Is there prospective effectiveness assessment at inception?
  • Is documentation updated when hedged item changes?

ICAI Sample Documentation Standard:
ICAI Announcement Feb 2011 on AS 30 (now Ind AS 109) says:

"The documentation, accounting treatment and hedge effectiveness testing can be done on the assumption that the hedge is entered into prior to booking the asset and related liability in the accounts, i.e. there is only a commitment at the point the hedge is entered into. Sample documentation for hedging a foreign currency..."

That means even if asset is not booked, documentation must exist at commitment date.

5. Remediation

If you have been flagged for "Failure to Document Hedge Relationships at Inception":

You cannot fix retrospectively. Ind AS 109 Para 6.5.6 - you must:

  1. Discontinue hedge accounting prospectively from date documentation failed
  2. MTM of derivative goes to P&L from that date
  3. Amount in Cash Flow Hedge Reserve stays until forecast transaction occurs
  4. Create new documentation for NEW hedging relationship - cannot reuse old one - with today's date as inception
  5. For future: Implement Hedge Accounting Memo Template with mandatory fields and maker-checker + timestamped e-sign

Template must include:

  • Date: __ (must be <= trade date)
  • Risk Management Objective Ref: Board Policy Clause No.
  • Hedging Instrument: Trade ID, Type, Notional, Counterparty
  • Hedged Item: Loan ID / Forecast Sale No.
  • Nature of Risk: FX / Interest / Commodity
  • Effectiveness Method: Critical Terms Match / Dollar Offset
  • Source of Ineffectiveness
