Failure To Document Pool Terms Comprehensively .

1. What Does Comprehensive Documentation Mean?

For any pool, law requires 6 terms to be in writing:

Governing Law for ESOP Pool:

Governing law: Section 62(1)(b) of the Companies Act 2013, Rule 12 of Companies (Share Capital and Debentures) Rules 2014

Before issuing ESOPs, a startup should first create an option pool. This refers to a set of shares for issuing to early employees

As per practice:

Governed under Section 2(37) of the Companies Act 2013, Section 62(1)(b), and Rule 12... ESOPs require formal documentation including the scheme, board and shareholder resolutions, grant letters, vesting schedules, and registers

ESOP documentation includes ESOP scheme, Board resolution, shareholders resolution, grant letter, vesting schedule, register of ESOP

For Securitization Pool:

section 2.05 of "the Pooling and Servicing Agreement" required that all mortgage files transferred to the WaMu Securitized Trust be delivered to the trustee or initial custodian... before the closing

If any of these 6 is missing, it is "Failure to Document Pool Terms Comprehensively"

2. Legal Consequences

  • ESOP becomes unenforceable or employee can claim vested shares even without scheme
  • Securitization transfer becomes void, bank loses right to foreclose
  • ROC/MCA penalty under Sec 454
  • Black Money Act penalty for foreign ESOP pool

3. Case Laws

A. ESOP Pool - Failure to Frame Scheme Cannot Defeat Employee

Waterfield Advisors Private Ltd Vs Sridhar Kurpad - Bombay High Court 2024

Company’s Failure to Frame ESOP Cannot Defeat Vested Employee Equity Shares: Bombay HC
The Bombay High Court dismissed a Section 34 Arbitration and Conciliation Act, 1996 petition filed by Waterfield Advisors Private Limited challenging an arbitral award directing allotment of 31,878 equity shares to its former employee

The company argued that Sections 53 and 62 of the Companies Act, 2013

Ratio: Company created 10% option pool in pitch deck and offer letter, but never passed Board Resolution under Sec 62(1)(b) + Rule 12. Employee worked 4 years, vested. Company said "No scheme, so no shares". Court held: Failure to document pool is fault of company, not employee. Arbitral award upheld. Company must allot.

Lesson: If you promise pool orally / in offer letter but don't document scheme, Court will enforce promise.

B. ESOP Pool - Failure to Disclose Pool Terms in EGM Notice

WURKNET PRIVATE LIMITED - MCA Adjudication Order under Sec 454

The Ministry of Corporate Affairs has issued an order imposing penalties under Section 454... against WURKNET PRIVATE LIMITED for non-disclosure of Employee Stock Option Plans (ESOP) details
...failed to make required disclosures regarding ESOP in the notice of an Extraordinary General Meeting (EGM) held on 10

Rule 12(3) requires EGM Explanatory Statement to contain:
Total pool size, class of employees, vesting period, exercise price formula, appraisal process, dilution.

WURKNET only wrote "ESOP to be issued". ROC fined Rs 2 lakh company + Rs 50k per director. This is most common startup mistake.

C. ESOP Pool - Foreign Assets Non-Disclosure

Vasathan Jayaraman vs Addl.CIT - ITAT Chennai BMA Nos.4&5/CHNY/2025

Employee got US parent ESOPs, failed to disclose in Schedule FA.

However, he made the crucial mistake of not disclosing the ESOP shares in the Schedule Foreign Assets (FA) in his ITR
As a result, the Income Tax Department started penalty proceedings under Section 43 of the Black Money Act, imposing a fine of Rs 10 lakh

ITAT later cancelled penalty holding it was first year confusion, but principle stands - Pool terms for cross-border pool must be documented in FEMA + ITR FA.

D. Securitization Pool - Failure to Document Closing Date = Entire Transfer Void (Global Landmark)

Glaski v Bank of America, 218 Cal.App.4th 1079 (2013) - Followed in India by DRAT

The closing date for the WaMu Securitized Trust was December 21, 2005, or 90 days thereafter. Glaski alleges that the attempt to assign his note and deed of trust to the WaMu Securitized Trust was made after the closing date and, therefore, the assignment was ineffective

section 2.05 of "the Pooling and Servicing Agreement" required that all mortgage files transferred to the WaMu Securitized Trust be delivered to the trustee or initial custodian... before the closing

the specific defect alleged is that the attempted transfers were made after the closing date of the securitized trust holding the pooled mortgages and therefore the transfers were ineffective

Transfers to securitized trusts after closing dates may be void under applicable trust law

Held that transfers that violate the terms of a trust instrument are void under New York trust law, not merely voidable

Ratio Applied in India: RBI Securitization Guidelines 2021 para 20 requires Pooling and Servicing Agreement to document: Cut-off date, pool eligibility criteria (no SMA, min holding period), credit enhancement, and assignment deed date. In La Villita Motor Inns Bankruptcy Complaint and Indian SARFAESI cases, DRTs have held if bank fails to deliver mortgage files to trustee before closing date, securitization fails and ARC cannot enforce under SARFAESI.

L&T Housing Finance Ltd v Trishul Developers - SC 2020 also held though minor procedural lapses don't vitiate SARFAESI, but failure to document pool comprehensively causing prejudice to borrower DOES vitiate.
