Failure To Document Rationale For Sale Timing .
1. What Does The Law Require?
SEBI Circular July 2000 + SEBI (Mutual Funds) Regulations + SEBI (Investment Advisers) Regulations, 2013 Reg 19(1):
An Investment Adviser has to maintain records containing: KYC, risk profile, suitability, investment advice provided whether written or oral, and the rationale for advice including data, facts and opinion leading to that decision.
Same for AMCs:
AMCs must maintain records in support of each investment decision - not only buy but also subsequent purchase and sale - indicating data, facts and opinion leading to that decision.
SEC FY 2027 Exam Priorities & Advisers Act:
Complex investments: Document due diligence and the reasoning behind recommendations. Keep the reasoning behind decisions accessible. Your firm's record should show liquidity, volatility, time horizons, costs including exit costs, and why now.
What is "Rationale for Sale Timing" specifically?
You must document at time of sale:
- Trigger: Why now? Stop-loss hit, target achieved, fundamental deterioration, valuation, cash need, regulatory limit?
- Data relied: Which report, earnings, rating downgrade, NAV impact?
- Alternatives considered: Why sale vs hold vs partial trim?
- Client linkage: How does sale align with client's IPS, risk profile, time horizon?
- Best Execution: How did you ensure best price - venue, time of day, market impact?
Saying "Reducing Exposure" or "Switching to better opportunities" is not documentation.
2. HSBC Mutual Fund Case - The Lead Indian Case on Sale Timing Documentation
SEBI vs HSBC Asset Management (erstwhile L&T Investment Management Ltd) - Order by Whole Time Member Kamlesh C. Varshney - July 2024
Inspection period: April 1, 2019 to March 31, 2021
Facts on Sale Timing:
- Sadbhav Engineering: Invested Rs.17.73 cr @ avg Rs.235.98 during April 25 - May 8, 2019. Research report dated July 31, 2019 (AFTER investment) with Buy at Rs.141. All shares sold on April 23, 2020 booking loss of Rs.14.97 cr (84% loss). No record detailing reasons for sale timing.
- Hindustan Zinc: Invested Rs.16.28 cr on Aug 7, 2020. Sold during Sep 14-17, 2020 loss Rs.1.62 cr. No rationale.
- Vodafone Idea: Invested Rs.61.59 cr on Dec 4, 2019. Sold after 44 days and 70 days @ Rs.4.51 booking loss Rs.25.43 cr. No rationale.
AMC defence: Sale rationale recorded as "need to raise cash for tactical reasons", "Reducing Exposure", "Switching to better opportunities".
SEBI Held:
The very purpose of July 2000 Circular is to require AMCs to maintain proper reasons in support of each of their investment decision, so as to enable the AMC to produce the same when called upon. Just recording standardised phrases alone, cannot be treated as compliance.
Reasons for every purchase and sale, subsequent to first investment must be maintained. While there should be detailed research report for first investment, reasons for subsequent purchase and sales should be recorded.
Penalty: Rs.5 lakh, and observation that SEBI can question buy-sell decision not on profitability but on process failure. AO order of 2023 exonerating was held erroneous and reopened.
This is your direct case law for "Failure to Document Rationale for Sale Timing".
3. Other Indian Case Laws
a) SEBI vs Winway Research - Order dated 21 Jan 2026 - Investment Adviser Censure
Violations included failure to maintain rationale for advice under Reg 19. SEBI held: If you cannot show your research reports, rationale, client communications for required period (5 years), that gap is itself violation and makes every other allegation harder to defend.
b) SEBI vs CapitalVia - Order Nov 11, 2016
Investment Adviser not maintaining KYC and rationale for advice. Held violation of Code of Conduct - Act in fiduciary capacity and maintain comprehensive records including rationale.
c) SEBI Enforcement Lessons for Research Analysts (2026)
Inspection lapses, inability to produce records SEBI asks for, are recurring finding on their own, separate from any bad recommendation.
d) Supreme Court on Readiness and Willingness - Alagammal v. Ganesan Jan 10, 2024, K.S. Vidyanadam vs Vairavan (1997) 3 SCC 1
Though property sale cases, principle imported to investment sale: If you fail to document your readiness and willingness + timeline compliance, you lose equitable relief. Same logic - If adviser cannot document why sale timing was chosen, he cannot prove he acted in best interest.
4. US SEC Case Laws - Best Execution and Sale Timing
a) SEC vs AR Schmeidler & Co (ARS) and Goelzer Investment Management - July 31, 2013 - $1 million fine
Two advisers with in-house brokerage failed to seek best execution. SEC found they did not re-evaluate execution quality, did not compare to competitors, did not assess payment for order flow impact on customer execution.
Held: Violation of Sec 206 of Advisers Act - fiduciary duty includes obligation to seek best execution and document it. Failure to document why trade was executed at that time/venue = breach.
b) SEC OCIE Risk Alert - July 11 - 1500 Advisers Examined
Common deficiencies:
- No documentation of best execution reviews
- No comparison of execution quality
- No assessment of sale timing vs market conditions
c) SEC vs United Planners Financial - $600K - Leveraged ETF Losses
Adviser recommended leveraged ETFs without documenting why hold vs sale timing was in client's best interest despite known decay. Violation Sec 206(2) and 206(4) - failure to document suitability of sale timing.
5. What Constitutes Proper Documentation - Audit Standard
Instead of:
"Sold - Reducing exposure"
Proper documentation should be:
"Sale - Sadbhav Eng - 23 Apr 2020 - 100% exit @ Rs.36.5. Rationale: Q4FY20 results - debt increased to Rs.1150 cr, CARE downgraded to BBB- on 18 Apr 2020, pledge by promoter increased to 78% (source: BSE filing 20 Apr). Valuation target of Rs.141 breached, stop-loss per IPS triggered at 20% loss. Cash needed for redemption pressure - 12% AUM outflow last week. Alternatives: Hold - risk of further downgrade; Partial - illiquidity (avg daily vol 2 lakh). Best execution: VWAP sale over 2 days on NSE to minimize impact - execution @ 1.2% below VWAP. Client impact: Scheme - Smallcap - risk profile high, sale aligns."
Maintain: Research report + sale note + dealing desk execution report + communication to client.
