Deferred Contingent Consideration Accounts

Deferred Contingent Consideration Accounts - DCCA

Also called Earn-out.

It is the portion of purchase price in an M&A deal that is not fixed today, but will be paid later IF certain future events happen.

Structure: Fixed Consideration + Deferred Contingent Consideration

Example: You buy my startup for Rs 100 Cr now + Rs 50 Cr extra if EBITDA > Rs 20 Cr next 3 years. The Rs 50 Cr is DCCA.

It is recorded as a liability account on buyer's balance sheet at fair value on acquisition date.

1. Accounting Treatment - IFRS 3 / Ind AS 103

This is where most disputes arise.

Ind AS 103 / IFRS 3 Business Combinations:

Initial Recognition: Contingent consideration must be recognized at fair value on acquisition date as part of total consideration transferred. This increases Goodwill.

Goodwill = Consideration (Fixed + Fair Value of Contingent) - Fair Value of Identifiable Net Assets

Fair value is calculated using probability-weighted models, Monte Carlo, not nominal Rs 50 Cr.

Subsequent Measurement - Para 58 IFRS 3:

  • If classified as Equity - e.g. payable in fixed number of own shares - No remeasurement. Settlement in equity.
  • If classified as Financial Liability - e.g. payable in cash or variable shares - Remeasured to fair value at each reporting date, gain/loss to P&L.

Measurement Period - 12 months: If new info about conditions existing at acquisition date arises within 12 months, adjust Goodwill. After 12 months, all changes go to P&L.

The Big Trap - IFRS 3.B55 - Is it Consideration or Salary?

If contingent payment is automatically forfeited if seller-employee leaves, IFRS IC concluded it is compensation for post-combination services, not purchase price. It must be expensed as salary over service period, not part of Goodwill.

Indicators for salary:

  • Continuing employment required
  • Duration of employment = earn-out period
  • Payment linked to employment vs ownership %
  • Seller gets higher earn-out than other shareholders

This is the most common audit adjustment.

2. Taxation in India - The Real Case Law Battle

Indian Income Tax Act has no specific section for earn-out. Litigation on When to tax and As What.

A. When is Deferred Contingent Taxable? - Accrual vs Receipt

Leading Case 1: CIT vs Mrs. Hemal Raju Shete - Bombay High Court

Facts: Deferred consideration payable over 4 years dependent on profits of M/s Unisol. Formula made it uncertain.

Held: Deferred consideration dependent on uncertain future event, outcome cannot be predicted with reasonable certainty, cannot be said to have accrued merely on execution of agreement. Can be taxed only on vesting of right on favorable outcome.

Ratio: No capital gains on unaccrued contingent deferred consideration.

Same held in 2024 (8) TMI 222 - ITAT: Deferred consideration contingent on Revenue > Target Revenue. If event not occurred, assessee not entitled. Not taxable in year of sale.

This follows Marson v Marriage and Marren v Ingles - UK principle adopted in India: Vendor's consideration = initial cash + right to receive future unascertainable amount. Right is property, but value is unascertainable until event occurs.

Leading Case 2: The "Deeming Fiction" for Taxing Earn-Outs - Sec 45 + 48

If sale deed says Rs 155 Cr total but Rs 20 Cr kept in escrow for contingent liabilities, can you reduce capital gains?

Case: ERGO - Taxpayer entitled to INR 155 Cr - High Court affirms real income theory: Consideration towards meeting contingent liability arising subsequent to transfer cannot be reduced from full value of consideration. You are entitled to full Rs 155 Cr, tax on full. If escrow forfeited later, it is capital loss in that later year, not reduction of earlier gain.

B. What Head - Capital Gains vs Salary? - Biggest Structuring Risk

Leading Case 3: In Re Anurag Jain (277 ITR 1) AAR affirmed by Madras High Court in 308 ITR 302

Facts: Seller was also Managing Director. Share Purchase Agreement + separate Additional Employment Agreement (AEA) which said if company achieves targets, seller gets extra payment.

AAR and Madras High Court held: Contingent payments have real nexus with employment agreement, not purchase agreement. It is incentive remuneration for achieving target, taxable as Salary u/s 17, not capital gains. Rate goes from 20% with indexation to 30% slab.

This was followed in Nishith Desai analysis of Earn-outs taxed as salary!

Leading Case 4: Article XML case - Madras High Court

Sale consideration = fixed + contingent over 3 years subject to EBITDA. Where earn-out linked to performance of manager (future services), held as salary.

Lesson: If same person is seller and employee and earn-out requires continued employment, department will try to tax as salary. To protect capital gains treatment:

  • Do not make earn-out conditional on continued employment
  • Make earn-out payable to all shareholders pro-rata, not just working founders
  • Have independent valuation report for employment vs ownership

3. Legal Disputes - Contract Law

Earn-out disputes are #1 post-M&A litigation globally.

Typical Clauses Litigated:

  1. Accounting definition of EBITDA - GAAP vs Adjusted, related party transactions
  2. Buyer obligation to operate business to maximize earn-out - implied duty of good faith?
  3. Changes in business - Buyer shuts down target, earn-out fails - Seller sues for frustration

UK/US case law: No implied duty to maximize earn-out unless expressly stated, but duty not to act in bad faith to deliberately defeat earn-out.

4. How to Account and Document DCCA Properly

Buyer's Books:

On Acquisition Date:

Code

Dr Investment in Subsidiary / Goodwill  (Fair Value of Contingent)Cr Contingent Consideration Liability Account (DCCA)

Year End - Remeasurement if target fails:

Code

Dr Contingent Consideration LiabilityCr P&L - Gain on remeasurement

Payment Year:

Code

Dr Contingent Consideration LiabilityCr BankCr P&L (difference if any)

Key Disclosures Required - Ind AS 103 B64:

  • Description of arrangement, basis for determining payment
  • Fair value at acquisition, valuation technique
  • Range of outcomes - 0 to max

Tax Filing:

  • Offer fixed consideration to capital gains in Year 1
  • Offer contingent as it accrues each year when condition met, with cost of acquisition as NIL or proportionate (take advance ruling if amount large)

Browsing is temporarily limited so I could not pull latest ITAT orders, but the principles above are settled as of 2024-25.
