Defi Lending Compliance .
1. What is Disclosure Deficiency?
Direct Exposure: You hold DeFi tokens, provide liquidity to AMM pools, stake, lend on Aave/Compound.
Indirect Exposure: Your counterparty (borrower, custodian, payment processor, market maker) has DeFi exposure. If they collapse, you collapse. FTX-Alameda model.
Hidden Exposure: MEV risk, impermanent loss, smart contract bug, governance token concentration.
Deficiency occurs when company says "We use blockchain" but does NOT disclose:
- Overall exposure to crypto market
- Liquidity risk if DeFi pool drains
- Counterparty concentration (e.g., 40% assets with Celsius)
- Regulatory risk that DeFi yield product may be deemed security
- Cybersecurity risk - smart contract exploit
SEC Guidance Dec 8, 2022 - Sample Letter + Division of Corporation Finance:
After FTX/ Celsius/Voyager/BlockFi collapses, SEC CorpFin added Office of Crypto Assets and sent sample letter to all registrants. Required disclosures:
- Description of Business - material impacts of crypto volatility
- Risk Factors - liquidity, custody, regulatory
- MD&A - material impacts on financial condition, cash flows
- Financial Statements - how you value DeFi assets, impairment
SEC said: "Public companies with exposure to crypto asset market should clearly disclose to shareholders material impacts including overall exposure, risks related to liquidity."
From 2026: SEC Reg Crypto Assets - Fee policies must appear transparently, must post clear disclosures on fees, cybersecurity, MEV-related risks, conflicts of interest. Failure = deficiency.
2. Why It Happens - 5 Common Deficiencies
- Calling Deposits as Assets: Celsius claimed customer deposits were its property in bankruptcy. Failed to disclose that terms said so.
- Yield Mischaracterization: BlockFi, Celsius offered "8% APY" - did not disclose that yield came from risky DeFi lending and was an unregistered security.
- No Counterparty Disclosure: Banks lending to Alameda/FTX did not disclose that 60% of collateral was FTT token.
- No Valuation Method: DeFi LP tokens valued at cost, not fair value. FASB ASU 2023-08 now requires fair value for crypto.
- Basel III Non-Compliance: Basel Committee Dec 2022 - Banks must disclose Group 2 crypto exposures (DeFi tokens) separately, with capital at 1250% risk weight. Many EU banks hid under Group 1.
3. Major Case Laws
A. SEC Enforcement - Lending Platforms:
1. SEC vs BlockFi Lending LLC - Feb 14, 2022 - $100M Settlement - Largest crypto lending case
BlockFi offered BiA - BlockFi Interest Accounts. SEC: BIA are securities, failed to register, failed to disclose risks that loans were over-collateralized with volatile crypto, and that BlockFi had large exposure to DeFi protocols and to FTX/Alameda. Ordered to comply with Investment Company Act. First case establishing DeFi yield = security and disclosure deficiency.
2. SEC vs Celsius Network & Alex Mashinsky - July 2023 + NY AG Suit
NY AG alleged Celsius lost hundreds of millions on risky DeFi investments that Mashinsky concealed, failed to register as salesperson and as securities dealer. Celsius claimed $3.3B assets audited - methodology changed from $1.18B. Mashinsky sentenced to 12-year federal prison + $48M forfeiture. Deficiency: Misleading audit claim + hiding DeFi investment losses.
3. FTX Trading / Alameda - SEC vs Bankman-Fried + Texas State Securities Board Investigation 2022
Texas filing: "FTX Trading and FTX US may not be fully disclosing all known material facts." Customer funds commingled and used for DeFi leveraged trading. Failed to disclose that FTT token exposure was its own token. Chapter 11 revealed no disclosure of related party exposure. Landmark for indirect exposure disclosure failure.
4. Voyager Digital Ltd. - Bankruptcy 2022 + FTC
Voyager offered 9% yield, marketed as FDIC insured - not. Failed to disclose that deposits were lent to Three Arrows Capital (3AC) - $650M exposure to DeFi hedge fund. 3AC collapsed. Court ruled customers are unsecured creditors.
5. SEC vs Coinbase (2023) & SEC vs Uniswap Labs (Wells Notice 2024)
SEC argues Coinbase Wallet and Uniswap interface are broker-dealers facilitating securities, must register and provide extensive disclosures - trade reporting, AML, risk disclosures. SEC's innovation exemption 2026: Covered User Interface Providers - websites, browser extensions, mobile apps that users interact with to access DeFi may operate without registering as broker-dealers under Section 15(a) if truly decentralized. But if not, disclosure obligations trigger.
B. Bank Disclosure Cases:
6. Basel Committee - Banco Santander, BBVA (Spain) Pillar 3 Disclosures 2023-24
ECB fined banks for not disclosing DeFi exposures in Pillar 3. Under Basel crypto prudential standard, must disclose: Gross exposure to DeFi tokens, net exposure after hedge, capital requirement.
7. Disclosing Cryptocurrency Risks: SEC Comment Letter - BakerHostetler analysis
Many S&P 500 companies received SEC comment letters in 2023: "Describe material impacts of crypto market volatility, bankruptcies of crypto participants on your business." Failure to respond = deficiency letter in 10-K.
4. Compliance Framework for Banks / Fintechs (Spain/EU + US)
For Banks under Banco de España / ECB:
- MiCA Art 66-70: CASP must publish white paper with DeFi token risks, MEV, smart contract audits.
- FIDA: Must enable access to financial data - disclose if data shared with DeFi protocol.
- DORA: Disclose ICT third-party dependencies - e.g., Infura, Alchemy node provider.
- Basel: Classify: Group 1a (tokenized traditional asset), Group 1b (stablecoin with effective stabilization), Group 2a/2b (all other DeFi tokens) - Group 2b gets 1250% risk weight and must be disclosed separately.
Checklist to Avoid Deficiency:
- Quantify: % of AUM in DeFi, top 3 protocols, TVL.
- Valuation: Fair value per FASB ASU 2023-08, impairment policy.
- Liquidity: What happens if pool drops 50%? Impermanent loss scenario.
- Counterparty Map: All custodians, market makers, their DeFi exposure.
- Smart Contract Risk: Audit reports, bug bounty, MEV exposure.
- Regulatory: State if yield product could be reclassified as security.
SEC's 2026 Safe Harbor: Fee policies, cybersecurity policies, MEV-related risks, conflicts of interest must appear transparently on front-end. If you are Covered User Interface Provider under SEC Innovation Exemption, you must still post principles-based disclosure, KYC/AML, anti-fraud.
Penalty: In US - SEC can impose disgorgement + civil penalty up to $2M per violation for disclosure failure. In Spain - CNMV can fine up to EUR 5M or 3% turnover for MiCA disclosure failure. AEPD can fine for data breach linked to DeFi bridge hack under Art 32 GDPR.
