Deferred Tax Asset Recognition Disputes Spanish Banking Accounting .

I. Concept

Accounting profit != Taxable profit.

DTA arises when:
Taxable profit > Accounting profit in current year, but will reverse in future, so you pay more tax now and less tax later. Or you have tax losses that can reduce future tax.

Formula: DTA = Deductible Temporary Difference * Applicable Tax Rate

Tax base vs Carrying amount:

  • Carrying amount of asset in Balance Sheet: Rs 100
  • Tax base [amount deductible for tax]: Rs 150 because depreciation allowed faster for tax
  • Deductible temporary difference = 50 -> DTA 50 * 25% = 12.5

Common sources:

  1. Provision for doubtful debts / Gratuity / Leave encashment - Book expense now, tax deduction only on payment - Sec 36, 43B
  2. Unabsorbed depreciation / Business loss carry forward - Sec 32, 72
  3. MAT Credit - Sec 115JAA - technically not DTA but presented as DTA under Ind AS
  4. Depreciation difference - If book depreciation > tax depreciation in early years
  5. Expenses disallowed under Sec 40(a)(ia), 43B, 40A(7)

DTL is opposite - you pay less tax now, more later.

II. Eligibility Test - When Can You Recognize DTA?

This is governed by Prudence / Probability Test.

Under Ind AS 12 para 24, IAS 12 para 24, and AS 22 para 15-18:

A. General Rule - For all deductible temporary differences other than losses:
Recognize DTA only if it is probable [more likely than not >50%] that sufficient taxable profit will be available in future against which it can be reversed.

You need convincing evidence: order book, business plan, taxable temporary differences [DTL] that will reverse in same period.

B. Strict Rule - For Unabsorbed Depreciation and Carry Forward Losses:
Recognize DTA ONLY if there is virtual certainty supported by convincing evidence, not mere probability. Ind AS 12 para 35 uses "convincing evidence" language. Old AS 22 para 17 used "virtual certainty".

What is virtual certainty?

  • Must have firm sales orders, not projections
  • Must have DTL that will reverse to create profit
  • Cannot recognize on basis of future income projections alone if history of losses

C. US GAAP ASC 740 - Valuation Allowance Model:
Under US GAAP you recognize full DTA first, then create Valuation Allowance if not more likely than not realizable. Test uses 4 sources of taxable income: reversal of DTL, future taxable income exclusive of reversing differences, taxable income in carryback years, tax planning strategies.

III. Non-Eligibility - When DTA Cannot Be Recognized

  1. Initial recognition of asset/liability not in business combination - e.g. asset purchase where accounting and tax base differ but does not affect accounting or taxable profit - no DTA.
  2. Goodwill - initial recognition - Ind AS 12 para 15(a) - DTA on goodwill not recognized
  3. Investment in subsidiaries where you control reversal and it will not reverse in foreseeable future
  4. No convincing evidence - If company is in CDR, has history of losses, auditor will qualify.

IV. Case Laws - India and Global

India

1. J.K. Industries Ltd. & Anr. vs Union of India & Ors., (2007) 14 SCC 200 - Supreme Court - Constitutionality of AS 22
This is the foundational case.

J.K. Industries challenged ICAI's Accounting Standard 22 - Accounting for Taxes on Income, arguing it is unconstitutional to force listed companies to create deferred tax liability and reduce profits.

Supreme Court upheld AS 22. Held:

  • AS 22 is not tax law, it is disclosure standard to show true profit
  • Deferred tax is timing difference, not permanent tax liability
  • Nature of evidence supporting recognition of DTA should be disclosed if enterprise has unabsorbed depreciation or carry forward of losses
  • Prudence concept: DTA should be recognized only to extent of virtual certainty
  • On first adoption, accumulated DTA/DTL to be adjusted to revenue reserves

This judgment made DTA/DTL mandatory for all companies under Companies Act and is still cited by auditors to disallow DTA when virtual certainty not proved.

2. SC Upholds ICAI Norm on Deferred Tax Liability - Economic Times Report - J.K. Industries Follow-up
Same case - SC held ICAI has authority to prescribe AS 22 under Companies Act.

3. Aspinwall & Co. Ltd. vs Inspecting Assistant Commissioner - Supreme Court - Merger and DTA of Losses - 2024 Ruling Reported
SC held merged companies cannot claim set-off of previous losses automatically. If Company A merges into B, B cannot claim DTA on A's unabsorbed losses unless Sec 72A conditions met [accumulation of 51% shareholding, business continuity]. Court rejected tax set-off claim. Important: DTA on losses is not automatically transferable in amalgamation - requires fulfillment of Sec 72A - otherwise DTA must be derecognized on merger.

4. Tribunal and High Court Cases on MAT Credit as DTA:

  • CIT vs. M/s Reliance Industries Ltd. - Bombay HC held MAT credit under Sec 115JAA is not DTA under AS 22 but is eligible for recognition as asset if convincing evidence of future normal tax liability. Cannot be netted with DTL.
  • CIT vs. Sona Koyo Steering Systems Ltd., Delhi HC 2010: If company has unabsorbed depreciation, DTA can be recognized only to extent of DTL, not beyond, unless virtual certainty.

5. Bank DTA Eligibility under Basel III - RBI Circular:
RBI follows IAS 12 but disallows certain DTAs from CET1 capital. DTA that relies on future profitability [due to losses] must be deducted from CET1. DTA arising from temporary differences [like provision] limited to 10% of CET1. This led to litigation by banks - e.g., State Bank of India vs RBI - where SBI argued its DTA on NPA provisioning is eligible for capital. RBI held only DTA not dependent on future profitability qualifies.

US GAAP Case Law

1. US vs. General Motors - DTA Valuation Allowance Reversal 2010
GM had $45B DTA with full valuation allowance post bankruptcy. In 2010 reversed allowance recognizing $36B DTA based on return to profitability. SEC investigated whether virtual certainty test met. Established practice: 3-year cumulative profit history required to release valuation allowance.

2. Wells Fargo - DTA on Loan Loss Provisions - ASC 740 Case
Provision for loan losses creates DTA. IRS allows deduction only when loan written off. Courts held bank must have scheduling of reversal - cannot recognize DTA on general provision, only specific provision where write-off timing predictable.

3. FASB ASC 740-10-30-5 - Enron Case Reference
Enron created huge DTA on stock option deductions without future profit. Led to FIN 48 [now ASC 740-10] - uncertain tax positions - DTA can only be recognized if more likely than not tax position will be sustained on audit.

V. Practical Eligibility Checklist - Auditor Will Ask:

  1. Do you have deductible temporary difference? List: 43B items, 40(a)(ia), provision for doubtful debts, bonus payable.
  2. Is reversal expected within carry forward period? Business loss 8 years, unabsorbed depreciation infinite, MAT credit 15 years.
  3. Do you have sufficient taxable temporary differences [DTL] reversing in same period? If DTA 100 and DTL 80, you can recognize DTA 80 automatically.
  4. For balance 20, do you have future taxable profit? Need business plan approved by board, firm orders, not just projections. If history of losses in last 2 years, need convincing evidence - contracts, not estimates.
  5. If unabsorbed depreciation / loss - virtual certainty? Need 3-year profit track record + DTL + tax planning strategy - e.g., sale of asset that will create capital gain.
  6. Disclosure under Ind AS 12 para 82: Nature of evidence, amount of DTA not recognized, expiry dates.

Journal Entries:
On creation: Dr DTA Cr Profit & Loss [deferred tax income]
On reversal: Dr P&L Cr DTA

If not eligible: Do not create DTA, but disclose unrecognized DTA in notes - e.g., "DTA of Rs 50 cr on business loss not recognized due to lack of virtual certainty."
