Deferred Tax Assets In Banking Balance Sheets .
I. Definition - Supreme Court of India
J.K. Industries Ltd & Anr vs UOI 297 ITR 176 (SC) - 19 Nov 2007 - Constitutionality of AS 22
SC in Para 134 defined DTA and upheld AS 22 validity.[2008]
Deferred tax asset is tax effect of timing difference that results in future deductible amount. Example: expense provided in books but allowed under Sec 43B in subsequent year when paid.
SC held AS 22 falls within delegated legislative power u/s 642 Companies Act 1956. Must disclose break-up of DTA/DTL into major components and nature of evidence supporting recognition if entity has unabsorbed depreciation or carry forward losses.
This is still basis of Ind AS 12 today.
II. Recognition Criteria Under Ind AS 12 / IAS 12
Ind AS 12.24: Recognise DTA for all deductible temporary differences to extent it is probable that taxable profit will be available.
Ind AS 12.34: For carryforward of unused tax losses and unused tax credits: Recognise DTA to extent it is probable that future taxable profit will be available.
IAS 12 says probable = more likely than not >50%.
Sources of future taxable profit:
- Sufficient taxable temporary differences with same tax authority, same entity, that reverse in same period
- Future taxable profit excluding reversing differences
- Tax planning opportunities - e.g., accelerating taxable income, switching tax status
History of losses test - stricter:
When entity has history of recent losses, DTA arising from unused losses recognised ONLY to extent entity has sufficient taxable temporary differences OR there is convincing other evidence that sufficient taxable profit will be available.
Convincing other evidence = firm sales backlog, new contracts, restructuring that will generate profit, non-recurring loss reason.
Ind AS 12 requirement is relaxed compared to AS 22? No, AS 22 was more prudent - virtual certainty for loss cases. Ind AS 12 uses convincing other evidence.
What cannot be recognised:
- Initial recognition exemption - IAS 12.15, 24 - No DTA on initial recognition of asset/liability in transaction that is not business combination and does not affect accounting/tax profit at that time. E.g., asset purchase where tax base ≠book.
- Investment in subsidiary - outside basis exceeds book basis but you control reversal and not probable to reverse in foreseeable future.
Business Combination:
Para 66 Ind AS 12 - Temporary differences may arise in business combination. Recognise DTA as identifiable asset at acquisition date per Ind AS 103, affects goodwill / bargain purchase.
III. Measurement
- Use enacted or substantively enacted tax rates expected to apply when asset realised.
- Reflect manner in which entity expects to recover asset - sale vs use [IAS 12.51]
- No discounting.
- Review each reporting date. Unrecognised DTA reassessed. Previously unrecognised DTA recognised when probable.
- Under Ind AS 12, any change in tax base due to change in tax law results in immediate adjustment of DTA/DTL and deferred tax income/expense - e.g., if Govt says intangible previously deductible is no longer deductible, DTL created on INR 750 difference.
IV. Case Laws - Indian & Global
1. J.K. Industries (SC 2007) - Already above
Foundation. Also held disclosure: Nature of evidence supporting recognition of DTA should be disclosed if enterprise has unabsorbed depreciation or carry forward losses.
2. Ecom Gill Coffee Trading Pvt Ltd v State of Karnataka (2023) 72 GSTL 134 SC - Applied to GST but principle cited for tax proof
SC held burden to establish entitlement. Invoice + banking payment alone not enough. Need actual transaction proof. Parallel for DTA: Mere book entry of DTA not enough without convincing evidence of future profit.
3. Taparia Tools Ltd v JCIT (SC 2015) - Deferred Revenue Expenditure
SC held no concept of deferred revenue expenditure in Income Tax Act except where amortisation specifically provided. Relevant for DTA: Accounting deferred expense ≠tax deferred. Creates temporary difference that gives DTA.
4. ITAT & HC Cases on DTA for MAT - Sec 115JB
- Balrampur Chini Mills Ltd - ITAT Panaji Bench: Deferred tax assets and liabilities should be distinguished from current tax. Interest on income tax separate.
- CIT(A) vs allowing deferred tax to determine book profit u/s 115JB: SC held deferred tax not deductible for book profit under 115JB. For MAT, book profit per Schedule VI, deferred tax is below line. But DTA recognition still affects net worth and distributable profits.
5. US GAAP - ASC 740 Valuation Allowance Cases
- Beard v. Commissioner - Valuation allowance required if more likely than not that some portion of DTA will not be realised. Negative evidence: cumulative losses in recent years is significant.
- General Motors 2007-2008 - $39B DTA valuation allowance: GM had 3-year cumulative loss, recognised full valuation allowance despite projections of future profit. SEC agreed - history outweighs forecasts. Classic case of convincing other evidence not met.
- Facebook/Meta - 2017 Tax Cuts and Jobs Act: Remeasured DTA at 21% vs 35%, $1.5B charge.
6. UK - Tesco Plc 2014-15 Restatement
Tesco recognised DTA on losses from commercial income misstatement but auditors required write-down because future profit not probable in certain overseas operations.
7. IFRS Interpretations Committee Agenda Decision July 2014 - Corporate Wrappers
IAS 12 does not permit recognition of deferred tax on initial recognition of asset. In asset acquisition via corporate wrapper, exemption applies. If you buy company that holds property, you cannot recognise DTL on difference between fair value and tax base at initial recognition if transaction is not business combination.
V. Practical Recognition Flowchart for CFO
Step 1: Identify deductible temporary difference - e.g., provision for gratuity, bonus u/s 43B, provision for doubtful debts, unabsorbed depreciation.
Step 2: Check same tax authority? Same entity? If not, cannot offset.
Step 3: Do you have sufficient taxable temporary differences reversing same period? If yes, recognise DTA to that extent.
Step 4: If not, forecast future taxable profit - 3-5 year business plan approved by Board, excluding reversing deductible differences. Adjust for non-recurring items.
Step 5: History of losses? If yes, need convincing other evidence:
- Binding sales contracts
- Completed restructuring - cost savings
- Non-recurring cause of loss (COVID, one-time impairment) with evidence it won't recur
- Tax planning: Sale of appreciated assets, switch from tax holiday to taxable.
Step 6: Document evidence - This is what J.K. Industries disclosure requires. Auditors will ask.
Example:
Company has Rs 100 cr carry forward loss, Rs 20 cr taxable temporary difference from accelerated depreciation. Tax rate 25%.
DTA = (20 cr + 80 cr probable profit) *25%. If no convincing evidence for 80 cr, recognise only 20 cr *25% = 5 cr. Rest Rs 20 cr unrecognised, disclose.
Journal:
Dr DTA 5 cr
Cr Deferred tax income 5 cr (P&L) or Goodwill if business combination.
VI. Common Mistakes Leading to Litigation
- Recognising DTA on entire loss without profit forecast - disallowed by auditors, leads to restatement.
- Not reassessing - DTA recognised in loss year, profit never comes, still carried - must write down.
- Forgetting initial recognition exemption - recognising DTA/DTL on incorporation expenses.
- MAT - adding back DTA for 115JB book profit.
