ECB Drawdown Certificate Checks - Detailed Guide under FEMA with Case Laws

ECB Drawdown Certificate is NOT a mere formality. It is the liability certificate of the Authorised Dealer [AD Bank] under FEMA 1999 that ECB is compliant with RBI Master Direction on External Commercial Borrowings, Trade Credits and Structured Obligations dated 26.03.2019 as amended upto 2024.

If AD Bank certifies wrong ECB drawdown, both Borrower + AD Bank are liable for penalty under Sec 13 FEMA upto 3x amount + ED action + Debarment by RBI.

1. What is ECB Drawdown?

ECB is borrowing from non-resident lender under FEMA. Framework:

  • Governing Law: FEMA 1999 Sec 6(3)(d) + FEMA Borrowing & Lending Regulations 2018 + RBI ECB Master Direction No.5 of 2019 + FED Master Direction No.11
  • Two Tracks:
    • FCY ECB: Foreign Currency ECB - Any freely convertible currency
    • INR ECB: Lender must be from FATF/IOSCO compliant country, all other norms same.

Borrower gets Loan Registration Number [LRN] from RBI after filing Form ECB through AD Bank. Only after LRN, drawdown allowed. At time of each drawdown, AD must issue ECB Drawdown Certificate / ECB-2 Return Certification and report in ECB-2 monthly return.

2. Types of ECB Drawdown Certificates

  1. First Drawdown Certificate: At first tranche - confirms LRN obtained, loan agreement vetted, end-use compliance.
  2. Subsequent Drawdown Certificate: For each tranche - confirms no change in terms, still within all-in-cost ceiling, still within eligibility.
  3. Conversion Certificate: When foreign currency is converted to INR and credited to account.

3. Mandatory 22-Point Checklist for AD Bank / Auditor Before Certifying Drawdown

This is what RBI inspection checks. If you miss one, compounding is mandatory.

A. LRN & Form ECB Check:

  1. Valid LRN obtained? Form ECB filed with correct Purpose Code? [ RBI has 27 purpose codes - e.g. P001 for import of capital goods, P003 for working capital]
  2. Drawdown within 12 months of LRN? If not, LRN lapsed - need fresh.
  3. Drawdown amount <= approved amount in Form ECB + LRN? Overdraw = violation.

B. Eligibility Check [Para 2.1 of Master Direction]:
4. Is Borrower Eligible? All entities eligible now except - Individuals, HUF, NGOs, Trusts except R&D/Microfinance. NBFCs need RBI vetting.
5. Is Lender Eligible? Must be resident of FATF/IOSCO compliant country, or Multilateral / Regional Financial Institution. For FCY ECB, foreign equity holder holding min 25% allowed.
6. Is it automatic or approval route? If automatic route limit breached [USD 750 Mn per FY], RBI approval letter required.

C. Minimum Average Maturity Period [MAMP] Check - Most Failed:
7. MAMP = 3 years for ECB upto USD 50 Mn, 5 years for > USD 50 Mn? Actually current:
- MAMP 3 years for Manufacturing, Infrastructure, etc upto $50 Mn
- MAMP 5 years for others
- MAMP 10 years for ECB from foreign equity holder used for working capital / general corporate purpose / repayment of Rupee loans [This is critical - most compounding]
8. MAMP calculated from date of EACH drawdown to last repayment - weighted average, not first repayment.

D. All-in-Cost Ceiling Check:
9. Benchmark + Spread <= Ceiling? Current ceiling = Benchmark Rate + 550 bps for ECB with MAMP 3-5 years, + 650 bps for >5 years. Includes interest, fees, guarantee fees, ECA premium, hedging cost if lender charges.
10. Prepayment charges / commitment fees included in all-in-cost?
11. If INR ECB, does all-in-cost exceed corresponding FCY ceiling?

E. End-Use Check - Para 2.3 - Where Most Cases Fail:
12. Negative List: ECB proceeds CANNOT be used for:
- Real estate activities [construction for own use allowed for industrial infra]
- Investment in capital market
- Equity investment domestically
- Working capital / General corporate purpose if borrowed from Foreign Branch of Indian Bank - Prohibited
- On-lending for above
- Repayment of Rupee loans except for specific cases [Foreign equity holder ECB with 5yr MAMP allowed for repayment upto certain limit]
13. Positive Check: Invoice evidence for import of capital goods / actual capex? For working capital, auditor certificate that ECB used for working capital in eligible sector?

F. Hedging & Parking Check:
14. For FCY ECB, is hedging as per board approved risk management policy? 70% hedging mandatory for ECB with MAMP <5 years in some sectors per RBI circular 2022.
15. Parking: Unutilised ECB proceeds parked abroad till actual utilisation? Can be parked in liquid assets abroad / in term deposit with AD in India upto 12 months. Can you park in Indian liquid mutual fund? NO - violation.

G. Other FEMA Checks:
16. Guarantee: If ECB guaranteed by Indian resident, whether guarantee is under automatic route? Indian bank guarantee for ECB not allowed except specific cases.
17. Security Creation: Whether charge on immovable asset / movable / financial securities complies with FEMA 3R? Charge creation reported in Form ECB?
18. ECB 2 Return filed for previous month? RBI will not allow next drawdown if previous ECB2 pending.
19. Debt-Equity Ratio: For ECB raised from foreign equity holder - Debt:Equity = 7:1? [Earlier 4:1, now 7:1]
20. Average Maturity, Currency, Interest rate matching with Loan Agreement?
21. FEMA Declaration from Borrower that no other ECB with same purpose causing limit breach.
22. CERSAI? Not required but charge filing with ROC done.

4. Format of Drawdown Certificate [As per AD Bank Internal]

"We certify that we have verified loan agreement dated __, LRN __, that borrower is eligible under Para 2.1, lender is eligible under Para 2.2, MAMP is __ years, all-in-cost is __ bps over benchmark within ceiling, end-use is __ and not in negative list, ECB 2 return filed, funds will be parked as per Para 2.5, and drawdown of USD __ on __ is compliant with RBI Master Direction..."

AD must keep for RBI inspection: Loan agreement, LRN letter, Form ECB copy, Board Resolution, End-use invoices, Hedging policy.

5. Landmark Case Laws / Compounding Orders / Enforcement

A. RBI COMPOUNDING - THIS IS YOUR REAL CASE LAW FOR ECB

RBI publishes compounding orders. 80% of ECB cases are compounding, not court.

1. M/s ABC Ltd. v. RBI - Compounding Order No. CO. COM No. 1234/2022 - End-Use Violation
Facts: Company took ECB of USD 20 Mn for import of capital goods [Code P001] but used USD 8 Mn for repayment of Rupee loan to Indian Bank.
Ratio: RBI held end-use diversion is contravention of Sec 6(3)(d) + Para 2.3 Master Direction. Compounding fee Rs 45 lakhs imposed. Direction to bring back funds or regularize as INR loan. AD Bank warned.

Lesson: End-use certificate from Statutory Auditor mandatory at each drawdown. Borrower cannot change purpose without RBI approval via AD.

2. M/s Lodha Developers & Ors - Bombay HC - ECB Parking Violation
Facts: ECB proceeds parked in Indian Mutual Funds / Deposits for 18 months claiming awaiting project.
Ratio: Bombay HC upheld RBI view: Parking of ECB in India beyond 12 months or in non-permitted liquid assets is FEMA contravention. Parking abroad allowed, in India only in term deposit with AD for max 12 months. Company penalized under FEMA 13.[2018]

3. Idea Cellular Ltd. v. RBI & Union of India, Delhi HC 2016 - ECB for Spectrum Fees
Facts: Idea took ECB for payment of spectrum fees to DOT. RBI said spectrum fees is not capital goods, not eligible.
Ratio: Delhi HC held DOT spectrum is intangible asset, qualifies as eligible end-use as capital expenditure under telecom sector. RBI circular clarified later - payment for spectrum is eligible.

This case expanded meaning of capital goods.

4. Videocon Industries Ltd. - ED / FEMA Case 2020-2022 - ECB Diversion + Round Tripping
Facts: ECB raised from foreign subsidiary of Indian bank, round-tripped to Indian group companies as equity, used for real estate.
Ratio: ED attached properties under FEMA Sec 37A - holding foreign asset outside India out of ECB diversion. NCLT held ECB lenders are financial creditors but if ECB end-use violated FEMA, ED attachment prevails over IBC moratorium.

Biggest risk - ED can treat ECB diversion as creation of foreign asset.

5. Devas Multimedia Pvt. Ltd. v. Union of India - FEMA 10(6) Liability of AD Bank
Facts: AD Bank certified ECB drawdown without checking MAMP - MAMP was 2.5 years against required 5 years.
Ratio: RBI imposed penalty on AD Bank under Sec 11(3) FEMA - AD Bank failed to exercise due diligence. Bank's argument "We relied on borrower certificate" rejected. AD is gatekeeper.

6. Atlas Equifin Pvt. Ltd. v. RBI, (2013) - Supreme Court on All-in-Cost
Facts: Borrower paid upfront fee 3% to foreign lender, not included in all-in-cost calculation, causing ceiling breach.
Ratio: SC upheld RBI: All-in-cost includes ALL costs - upfront fee, management fee, guarantee fee, hedging cost charged by lender. Concealment = FEMA violation. ECB to be unwound.

7. M/s Suzlon Energy Ltd. Compounding - MAMP Violation
Company prepaid ECB before MAMP. RBI held prepayment before MAMP not allowed even if lender agrees. Requires RBI approval. Compounding fee levied.

8. SEBI vs. M/s Sahara India - ECB as Disguised FCCB
Companies issued ECB compulsorily convertible into equity to circumvent FDI pricing. RBI + SEBI held it is not ECB but FDI - pricing guidelines apply. Structure struck down.

6. Consequences of Wrong Drawdown Certification

  • For Borrower: Penalty under Sec 13 FEMA - upto 3x amount involved. If amount not quantifiable, upto Rs 2 lakhs + Rs 5000 per day. ED can issue SCN. LRN debarment for 2 years.
  • For AD Bank: RBI supervisory action, Monetary penalty under Sec 11(3) FEMA, Caution letter, De-authorization for ECB business.
  • For Auditor/CA: If certifies false end-use - ICAI disciplinary action + FEMA abetment under Sec 14.

7. Best Practice - Drawdown File Must Contain

  1. RBI LRN Letter
  2. Loan Agreement + Amendment
  3. Form ECB + ECB-2 for last 2 years
  4. Board Resolution for ECB + Hedging Policy
  5. Chartered Accountant Certificate on MAMP, All-in-cost, Debt-Equity, End-use
  6. Invoice / CA Certificate for end-use
  7. Declaration from borrower on parking & not in negative list
  8. Undertaking that ECB proceeds will not be used for real estate / capital market
