Escrow Redirection After Default .

Escrow Redirection After Default - Detailed Explanation

Escrow Redirection is the most powerful lender protection in Project Finance, Real Estate and M&A. It means on default, the cash flow which was earlier going to borrower/promoter is legally redirected by the Escrow Agent to Lenders / Lender's Trust & Retention Account (TRA) without need for Court order.

Core Principle: When the condition governing the escrow is satisfied, legal title to the escrowed property passes by operation of law. The party that transferred property into escrow loses all interest in it.

I. Legal Nature of Escrow in India

There is no separate Escrow Act in India. It is governed by:

  1. Indian Contract Act, 1872 - Section 31 - Contingent Contract: Escrow is a contingent contract.
  2. Indian Trusts Act, 1882: Escrow Agent is a Trustee. Money held in fiduciary capacity, not as debtor of borrower. Therefore not part of borrower's estate in insolvency.
  3. Specific Agreement: Tripartite Escrow Agreement - Borrower (Depositor) + Beneficiary (Lender/Authority) + Escrow Bank (Agent).

Essential Clause for Redirection: Agreement must have irrevocable instructions and Default Notice mechanism.

II. Types of Escrow Where Redirection Happens

1. Project Escrow - Infrastructure (NHAI, Power, Airport):
All project receivables (toll, tariff, annuity) go to Escrow. Lenders have first charge.

2. Trust & Retention Account (TRA) / Debt Service Reserve Account (DSRA):
After Escrow, funds flow to TRA with strict waterfall.

3. RERA Escrow - Real Estate:
Under RERA Act, 2016 Sec 4(2)(l)(D), 70% of amount realized from allottees must be deposited in separate escrow account and can be withdrawn only in proportion to completion, certified by Engineer, Architect, CA. Redirection happens if builder defaults.

4. M&A / Share Escrow:
Purchase consideration kept in escrow, redirected to seller only on CP satisfaction. On default, returned to buyer.

III. Standard Waterfall Mechanism & How Redirection Works

A typical NHAI / Power Project Escrow Waterfall as per Model Concession Agreement:

Normal Scenario (No Default):

  1. Statutory Dues (Taxes)
  2. O&M Expenses
  3. Debt Service - Interest + Principal to Lenders
  4. DSRA Top-up
  5. Balance to Borrower / Sponsor Dividend

After Default - Redirection Triggered:

When Borrower commits Event of Default (Payment Default, DSCR <1.0, Insolvency), Lender issues Default Notice to Escrow Bank. On receipt, Escrow Bank must freeze the account and follow Lender's written instruction.

Redirection steps:

Step 1: Invocation: Lender delivers Notice of Default + Certificate of Amount Due. Escrow Agreement says Escrow Bank shall act on Lender's instruction without reference to Borrower.

Step 2: Freezing: No debits allowed to Borrower/Sponsor. All credits continue.

Step 3: Redirection of Waterfall: Waterfall changes to:

  1. Statutory Dues
  2. Lender's Enforcement Costs
  3. 100% to Debt Service (Acceleration) - No money goes to O&M beyond critical, no dividend, no sponsor payment.
  4. DSRA and Cash Sweep
  5. Balance kept in Escrow, not released to Borrower.

In effect, cash flow is diverted from promoter to secured lenders.

This is called Escrow Redirection or Cash Trap.

Legal Effect: This is not set-off, not attachment. It is performance of pre-agreed contingent contract. Therefore it does not violate Section 14 IBC moratorium if escrow was created before moratorium and funds are not borrower's property - as clarified in recent cases.

IV. Essential Legal Ingredients for Enforceable Redirection

For Court to enforce redirection, Escrow Agreement must have:

  1. Irrevocable and Unconditional Instructions: Borrower cannot revoke after execution.
  2. Specific Appropriation: Funds earmarked for specific purpose. As held in many cases, Specific Appropriation by written instruction constitutes a special contract inconsistent with bank's general lien. Escrow Bank cannot apply general lien.
  3. No Objection from Borrower: Clause that on Default Notice, Borrower's consent not required.
  4. Trust Language: Funds held "in trust" and "for benefit of Lenders".

V. Landmark Case Laws

A. Infrastructure Escrow - Priority of Lenders

1. Delhi Airport Metro Express Pvt. Ltd. (DAMEPL) vs Delhi Metro Rail Corporation (DMRC) - Supreme Court (2017, Curative 2021) - Rs. 8,000 Cr Termination Payment Dispute

Facts: DAMEPL's concession terminated. Termination Payment of Rs. 2,800 Cr payable by DMRC as per Concession Agreement had to be deposited in Project Escrow Account where SBI-led lenders had first charge. DMRC paid directly to DAMEPL instead of escrow. DAMEPL diverted funds.

Lenders invoked escrow redirection - claimed termination payment is project receivable, must come to escrow waterfall and go to debt first.

Supreme Court Holding (Justice L Nageswara Rao): Termination Payment is not fresh consideration, it is substitution of project asset. Escrow mechanism survives termination. DMRC was bound to deposit in escrow. Lenders' first charge on escrow prevails over unsecured creditors. Escrow Redirection after concessionaire default is enforceable even after termination.

This is the leading SC case on escrow waterfall surviving default.

2. National Highways Authority of India vs GMR Warora - NHAI Escrow Dispute (Delhi HC 2020, SC 2021)

Facts: GMR defaulted in premium payment to NHAI. NHAI vs Lenders dispute - who has priority on escrow? NHAI Concession Agreement says after default, annuity/toll must go first to NHAI dues, then lenders. Lenders claimed first charge under Escrow Agreement.

Holding: Delhi HC and Supreme Court upheld Model Concession Agreement Escrow Waterfall. Held that escrow is not security creation but contractual prioritization. Once default notice issued by NHAI, escrow bank must redirect funds to NHAI first as per waterfall agreed. Lenders cannot claim override. Principle: Escrow waterfall agreed between Authority, Concessionaire and Lenders is binding; redirection must follow contractual waterfall.

This case established sanctity of escrow waterfall.

3. Lanco Infratech Ltd. - NHAI HAM Projects - Escrow vs IBC Moratorium

In CIRP of Lanco, NHAI tried to redirect escrow to complete project, while Resolution Professional claimed escrow money is asset of Corporate Debtor and moratorium under Section 14 IBC applies.

NCLT Hyderabad held: Funds lying in escrow where escrow agent holds in trust for third party and for specific purpose are not property of Corporate Debtor under Section 18(f). Therefore Section 14 moratorium does not bar escrow redirection if escrow was created pre-CIRP and is trust account. Distinguished from normal bank account.

Later affirmed by NCLAT in SREI Infrastructure Finance Ltd. vs. Tuff Drilling Pvt Ltd.

B. Real Estate Escrow - RERA

4. Pioneer Urban Land & Infrastructure Ltd. vs Govindan Raghavan - Supreme Court 2019 - RERA Escrow Misuse

Facts: Builder collected Rs. 200 Cr from buyers, was required to deposit 70% in RERA Escrow under Section 4(2)(l)(D). Builder diverted to other projects. Default in delivery. Buyer sought refund with interest and redirection of escrow funds.

SC Holding: Non-deposit in escrow is fraudulent practice. Supreme Court directed forensic audit of escrow account and ordered redirection of balance escrow funds to refund buyers before lenders. Held that RERA escrow is statutory trust for allottees, not security for lenders. Lender's general lien cannot override statutory escrow. Builders liable under PMLA if diversion.

This case established: RERA escrow redirection after builder default goes to allottees first, not banks.

C. Financial Market Escrow - Trust Doctrine

5. B.O.I. Finance Ltd. vs The Custodian & Ors. - Supreme Court 1997 - Harshad Mehta Scam Escrow

Facts: Money kept in escrow for purchase of securities. Broker defaulted.

SC Holding: Escrow creates trust. When condition or conditions governing the escrow are satisfied, legal title passes by operation of law. The party that transferred property into escrow loses all interest in it. Therefore on default, beneficiary can claim escrowed property even if depositor is insolvent. Custodian cannot attach escrow funds as property of notified person if beneficiary condition met.

This is foundational SC judgment for escrow as trust.

6. IFCI Ltd. vs Jammu Development Authority & Anr. - J&K High Court 2018 - Escrow Bank Cannot Exercise Lien

IFCI financed project, escrow opened with J&K Bank. Project defaulted. J&K Bank tried to set-off escrow balance against other dues of borrower citing general lien under Section 171 Contract Act.

Court Held: Specific appropriation of funds for escrow purpose by written instruction constitutes special contract inconsistent with general lien. Bank's action is unjustified - must transfer to escrow as per specific instructions. After default, only lender's waterfall applies, not escrow bank's lien. Escrow bank is agent, not creditor.

This case is directly cited for protection against escrow bank's lien.

7. Central Fraud Registry & Clearing Corporation Case - Supreme Court 2024 - Default Waterfall vs IBC

In Clearing Corporation case, SC observed that collateral committed to default waterfall is not cleanly debtor's property for Section 14(1) purposes until waterfall's purpose is spent. Doctrine of "eclipse of ownership" - money in escrow for default waterfall is not available for distribution under IBC waterfall under Section 53 until default waterfall is satisfied.

Principle applied to escrow: If escrow is for default waterfall (like TRA), IBC liquidation waterfall (Sec 53) cannot override it.

VI. Drafting Checklist to Ensure Redirection Works

  1. Use words "held in trust", "as trustee", "irrevocable", "first and exclusive charge".
  2. Make Escrow Bank party, not just agent of borrower.
  3. Explicit clause: "On receipt of Default Notice from Lender, Escrow Bank shall act only on instructions of Lender, without reference to Borrower."
  4. Register charge with ROC (if company) under Section 77 Companies Act to get priority over liquidator.
  5. Open escrow in Scheduled Commercial Bank, separate from borrower's working capital bank to avoid lien dispute.

Conclusion: Escrow Redirection is not automatic set-off. It is enforcement of trust. If drafted correctly, Courts in India have upheld that after default, funds must be redirected as per waterfall, and such funds are protected from IBC moratorium and bank's general lien.
